Best Financing Options for Short-Term Rentals

Six financing paths are commonly used for short-term rentals, and the right one depends less on rate than on where you are in a portfolio and whether you need the loan in an entity. Here is what each actually requires.

1. Conventional investment property loans

Best for: the first one or two properties, for borrowers with clean income documentation.

Requires: personal income qualification, a down payment typically well above owner occupied levels, reserves, and a limit on the number of financed properties.

Limitation: generally made to individuals rather than entities, and your debt to income ratio absorbs each new mortgage until the rental income appears on filed returns. This is the path that stalls at property three. See what constrains a portfolio.

2. DSCR loans

Best for: portfolio growth, self employed borrowers, and entity ownership.

Requires: the property's projected or actual cash flow to cover debt service at a specified ratio, plus reserves and typically a larger down payment.

3. Second home financing

Best for: buyers who genuinely intend meaningful personal use.

Requires: occupancy representations that must be accurate. Second home loans carry occupancy conditions, and representing a pure investment property as a second home to obtain better terms is a serious matter, not a technicality.

4. Cash out refinance or HELOC on existing property

Best for: funding a down payment from appreciated equity.

Requires: equity, and a willingness to raise leverage across your balance sheet.

Limitation: this is not free capital. It converts equity into debt service, and doing it against a primary residence puts a home at risk to fund an investment. It is a legitimate tool used deliberately and a common way to overextend.

5. Portfolio and commercial lending

Best for: owners with several properties who want them financed together.

Requires: a relationship with a bank that holds loans on its own books, and typically stronger financials.

Limitation: shorter terms, balloon structures, and cross collateralization, which means a problem on one property can affect others.

6. Cash

Best for: speed in competitive situations, and buyers who want no debt service in a seasonal market.

Requires: the capital, obviously.

Limitation: it forgoes leverage, which is one of the primary structural advantages real estate has over other assets. Many cash buyers finance afterward, which is worth planning for at purchase rather than discovering later.

How to choose

  1. How many properties do you intend to own in five years? If the answer is more than two, plan the financing path now rather than optimizing the first loan.

The four financing mistakes that cost the most

Product selection matters less than four specific errors, each of which we see regularly.

Shopping properties before getting a real rate quote. A 1.5 point rate difference on a $600,000 loan is roughly $9,000 a year, which on most deals is the entire cash flow. Setting a price ceiling before you know your actual rate means the ceiling is fictional.

Using second home financing on a property you never intend to occupy. The rate is better for a reason, the occupancy conditions are contractual, and misrepresenting occupancy on a mortgage application is fraud. If the property is an investment, finance it as one.

Maximising leverage on a seasonal property. The lowest down payment produces the highest payment, and short-term rental revenue is not evenly distributed across the year. Model the worst three consecutive months against fixed costs before choosing a down payment, not after.

Assuming your loan officer understands short-term rentals. Many will underwrite projected income using the appraiser's long-term rent schedule, which can be less than half of achievable short-term revenue and will change what you qualify for. Ask directly, before you apply, how they treat short-term rental income.

What getting this wrong actually costs

Whatever you choose, judge it against the three ways a short-term rental purchase actually fails, because all three are decided before closing and none of them are exotic.

Regulation. A property bought without a parcel-level regulatory check can become unrentable when a permit cap or primary-residence rule arrives. The resale market for a short-term rental that can no longer operate short-term is the long-term rental market, which values it very differently.

Revenue assumptions. Underwriting to a peak year rather than a trailing median commonly overstates revenue by 20 to 30 percent, which on a leveraged purchase is the entire cash flow.

Management structure. Signing a full-service agreement before speaking to a CPA can defeat material participation and forfeit a first-year deduction worth six figures to a high earner. It is a tax decision disguised as an operational one.

Can I use an LLC to finance a short-term rental?

Sometimes, and it complicates residential financing. Many conventional lenders will not write residential terms to an LLC, which pushes you toward portfolio, commercial, or DSCR products that often price higher. If you want the property held in an entity, raise it with your lender before you are under contract rather than after, because restructuring mid-transaction is expensive and occasionally impossible.
