Acquisition Diligence

Should you buy a short-term rental on leased land?

A low purchase price for a house on leased land is not the price of owning the land. The buyer acquires a leasehold interest with a term, rent formula, transfer rules, lender protections, and an eventual end. A short-term-rental plan adds a separate question: does the lease permit paid transient stays, and can that permission survive renewal, sale, and a lender's review? Compare the deal with a fee-simple alternative only after those rights and the remaining term are priced.

The direct decision

Ask a local real-estate attorney, title company, and proposed lender to review the executed ground lease and every amendment before the financing or inspection contingency expires. Confirm the permitted use, unexpired term, renewal mechanics, rent escalation, assignment and sublease rights, default remedies, insurance and maintenance duties, and what happens to improvements at expiration. Then underwrite rent and exit value over the holding period. A seller's profitable rental history does not establish that a new owner may keep operating it.

Evaluating a cabin, resort cottage, or other rental on leased land? Ask BNB Accelerator to compare the leasehold rights, financing, and return case before you commit earnest money. Local counsel, title, lender, tax, and investment advisers must make their own conclusions.

This question is different from rental arbitrage, where an operator generally rents someone else's whole property. Here the buyer may own the improvements while holding only a time-limited interest in the land. The legal and financing consequences depend on the actual documents.

Make the lease the first diligence document

Request the recorded lease or memorandum, all amendments and estoppels, landowner and association rules, rent ledgers, tax bills, surveys, title commitment, and any recorded senior debt or non-disturbance agreement. Ask counsel to map who owns the improvements, who owns fixtures at expiration, whether the lease can be assigned or mortgaged, and whether a purchaser can receive the same renewal rights as the seller. A renewal that depends on the landowner's future discretion is not the same as an exercisable option.

A parcel's zoning approval and STR permit are separate from the landowner's contractual permission. Get both. Read the community's covenants and the HOA declaration when they apply; a permitted municipal use can still breach a private contract.

Ask the lender to underwrite the exact estate

Do not seek a generic preapproval for a fee-simple home and assume it applies. The current Fannie Mae leasehold-estate guide shows how specific this can be: for covered leasehold mortgages, the lease and improvements must be mortgageable real property, the lease must be recorded and enforceable, and its unexpired term generally must extend at least five years past loan maturity. It also sets requirements for assignment, subleasing, lender notice, and cure rights. That is one agency's current framework, not a promise that a particular investment loan or lease is eligible.

Send the whole lease file to the lender early. Ask for a written answer on loan program, required term, down payment, appraisal approach, title coverage, rent treatment, and conditions that must be amended before closing. If the seller proposes to obtain an extension later, the buyer should not treat it as secured until it is effective and acceptable to the lender. Compare financing alternatives on total cash needed and downside survival using the financing guides.

Model rent resets and the shrinking exit window

Use a year-by-year worksheet rather than a single stabilized cap rate. For each year, show booked revenue, operating costs, ground rent, debt service, required reserves, and remaining enforceable lease term. Run the rent reset exactly as the contract says. Then test the sale at more than one holding period. A buyer in year ten may face a much shorter remaining interest than today's buyer and a smaller lender pool. The same home can have strong cash flow and a weak resale case.

Illustrative example only: a cottage costs $450,000 with $500 monthly ground rent, rising 3% annually. At a ten-year hold, annual ground rent has grown from $6,000 to about $7,827. If the lease has 22 years remaining today, only 12 years remain at sale absent an enforceable extension. The precise resale discount cannot be inferred from those numbers; obtain leasehold comparable sales and lender feedback. The example exposes the two separate pressures: cash expense rises while the asset's remaining term falls.

The STR calculator can model operating return, but a leasehold requires a separate exit sensitivity. Do not insert a fee-simple appreciation assumption without evidence. Taxes, land assessments, insurance, and special charges also need allocation from the contract, not a generic percentage.

Proceed, renegotiate, or walk

Proceed when the planned guest use is explicitly allowed, the term and renewal rights satisfy the buyer's holding and financing plan, the lender and title company accept the estate, rent resets are bounded enough to model, and a conservative sale or hold-to-expiry case meets the required return.

Renegotiate when the landowner will sign and record a specific amendment before closing, such as clear STR permission, assignability, lender cure rights, or a priced renewal. Put the amendment and lender acceptance into the contract with counsel. A lower price alone does not change a prohibited use or an expiring term.

Stop when the right to rent transiently is absent or revocable, the renewal is speculative, the lender cannot secure the interest, the landowner can terminate without workable cure protections, or the conservative exit wipes out the apparent bargain. Keep the actual documents, counsel's questions, lender response, and dated underwriting in one decision file.

Practical next step

Before making an offer, ask the agent whether the land is owned or leased and request the entire ground-lease package. Write the lease expiration date, next rent reset, renewal deadline, permitted use, and assignment conditions on the first page of the acquisition file. Then let counsel and the proposed lender verify each entry. If any remains unresolved at the contingency deadline, preserve the right to extend or decline rather than treating the listing description as the answer.

Frequently asked questions

Can a short-term rental operate on leased land?

Possibly. The buyer must verify local STR permission and the ground lease's use, subletting, platform, and management clauses for the exact operating plan.

Will a lender finance a house on a ground lease?

Some programs finance qualifying leasehold estates, subject to detailed term, title, appraisal, assignment, and lender-protection requirements. The proposed lender must review the actual documents.

Does a renewal option solve a short remaining term?

Only if the option is enforceable, transferable where needed, exercisable on known terms, and accepted by the lender and title insurer. A hoped-for negotiation is not an option.

How should a buyer value a leasehold STR?

Model operating cash flow, ground-rent resets, remaining term at exit, financing limits, and leasehold comparable sales. Do not simply apply a fee-simple appreciation assumption.
